Investing in the stock market gives people many options to increase their income and create wealth. Two of the most popular methods are futures and options. Both of these involve derivatives, where you are trading on the future value of an underlying asset. They later allow you to hedge against different types of risks and even speculate on the stock market. With futures and options, however, there are some key differences you should understand.
Futures Contracts
A futures contract is an agreement to buy or sell an underlying asset at a fixed price in the future. These contracts are typically traded on futures exchanges, and are normally used for commodities such as wheat, oil, and gold. The buyer of a futures contract agrees to purchase the underlying asset at a specific time in the future, no matter what the current price is. On the other hand, the seller of a futures contract agrees to sell the underlying asset. Trading futures contracts is a popular way to speculate on the future market price of the underlying asset and hedge against risk.
Options Contracts
Options contracts, on the other hand, give the buyer the right, but not the obligation, to buy or sell an underlying asset at a specific price on or before a certain date. Unlike futures contracts, options contracts give the buyer the flexibility to decide whether or not to exercise the option. For example, a person might buy an option giving them the right to buy a specific stock for $10 per share before a certain date. If the stock is worth more than $10 before the option expires, the buyer can exercise the option and buy the stock for less than the current market price. On the other hand, if the stock is worth less than $10 before the option expires, the buyer can let the option expire and not buy the stock.
When it comes to deciding whether to use futures or options contracts, it really comes down to your own preferences and risk tolerance. Futures contracts can be less risky than options contracts, but they also carry a greater obligation to purchase the underlying asset in the future. On the other hand, options contracts give you more freedom and flexibility, but you also need to be aware that there is a chance you will not be able to make use of the option before it expires. Depending on your needs and level of risk-aversion, one type of contract may be better for you than the other.
When trading in futures and options contracts, it is important to make sure you understand how they work and how they compare to more traditional investing methods. Understanding the differences between futures and options, as well as the inherent risks and potential rewards, will help ensure that you make the most out of your trading experience.
